Run Rate Example – The owner’s current rate of return is an estimate of the owner’s surplus income (free cash flow) over a specified period of time – usually one year.
Owner’s Income Level is a term made up of two different components: Owner’s Income and Income Level. To understand how it works, one must first understand what each of them means.

A performance ratio is a technique for predicting a company’s future financial performance based on past data. Let’s say a company posted $100 million in revenue in its most recent quarter. Using this data as a predictor of future performance, we can say that it is expected to record sales of $400 million this year – or that it is operating at a pace of $400 million.

Then there’s owner’s income: a valuation technique pioneered by investment guru Warren Buffett. Net income (NI) is of great interest to investors, but it does not always fully reflect the actual dollar amount a company has in its coffers to distribute to owners and increase shareholder value.
This is what the owner wants to achieve. Buffett said that the value of a company is the total cash flow (return on equity) expected to occur over the life of the company, minus any investment income. In his 1986 annual letter to Berkshire Hathaway shareholders, Buffett provided insight into shareholder returns and how they should be calculated:
“If we think about these questions, we can get some insight into what we might call” the owner’s income. These represent (a) reported profit plus (b) depreciation, amortization, amortization and other non-cash charges such as the Company’s product N (1) and (4), less the average annual consumption of capital on machinery and equipment, etc. . .that the company needs to fully maintain its long-term competitive position and unit size. (If the company needs additional working capital to maintain its competitive position and unit size, that increase should also be included in (c). Even therefore, the LIFO method of accounting usually does not require additional working capital if the unit volume does not change.)”
In other words, Owner’s Income = Reported Income + Depreciation +/- Other Non-Cash Expenses – Average Annual Maintenance Capital +/- Change in Working Capital. The resulting number is meant to tell us how much value the company creates and how much is returned to shareholders. It often ends up being the same as free cash flow (FCF): the money a company generates after accounting for cash outflows to support operations and maintain its capital assets.

Return on equity is an important metric that investors can use to gauge a company’s financial health. An increase in the owner’s income is usually a sign that the next company’s income will be good. Therefore, estimating the absolute rate of return of the owner can be very useful in predicting the long-term performance of the company.
The problem is that the owner’s current rate of return is not always reliable because it is assumed that the financial performance of the business remains stable throughout the period. For example, suppose a company reports owner’s earnings of $9 million after three quarters. Assuming performance remains stable, the company’s current owner equity for the fiscal year (FY) will be $12 million ($3 million per quarter).
This assessment is difficult to assess if the company operates in an industry that is subject to seasonality. In such cases, the owner’s earnings from one period may not be valid for the entire time period.
Current owner’s profitability is inaccurate when applied to companies whose financial performance fluctuates from quarter to quarter.
